Yes it does if you have a switch for your mod.
This link (http://forums.xbox-scene.com/index.php?act=SF&f=53) should help.

be very careful....
Ive heard firsthand from Xbox reps that if you use an XBOX with a mod chip detected (i.e. it isnt bypassed) with XBOX LIVE then your Xbox will be banned for live from xbox live servers (i.e. the Serial number of your xbox will be blocked... found on the sticker on the back/underneath your xbox)
however in saying that... your gamertag will not be affected so you can keep playing with another xbox (ie buy a new one !?)... if you have a good mod chip that you can bypass then I think it is safe... but you must make sure you never connect to xbox live with your modchip activated!
so basically the crap thing is you need to always use original xbox games with xbox live...
Well, yes, that is basically right. When you connect to XBL the Xbox does a checksum on the current running BIOS. It then checks with the XBL server to what it should be, and if it does not match, your Xbox's HDD key is put on a permanent ban list.
So the only way to get a correct checksum on the BIOS is to disable the modchip (ie. with a switch) so that the official MS bios is booted from which in turn will give you the correct checksum.
So, after all that, to connect to XBL with a modchip you need to: Make sure your modchip has a enable/disable switch on it. Any half good modchip comes with a switch standard these days. Although a lot of cheapmods don't, that's why I like the mass-produced ones, Xecuter ones being my favorite Check the switch actually works (a good way of testing this is to simply turn the chip off then try and put in a CD which should not boot - like Xbox Linux or Evox) If it boots OK, you have a problem - if it gives an error saying that it is not an official Xbox game, you are good to go. Make sure that everytime you connect to XBL your switch is set to "disable"The above link site, Xbox-Scene, is a great place to find out this information and other tips and tricks to ensure you don't get banned. I visit it daily.
Even if you do get your Xbox's HDD key banned, it is possible to become unbanned by swapping your epprom key using a program such as ConfigMagic.
